I know you can work regular encumbrance down with armor ranks, but can you work the stealth side down? And if so would it be armor ranks, hide, stalking, etc?

I figured the same but with a fest balaclava, forged LC gloves, and firecat leathers I recently went from 40-49% to 30-39%. This is with 40 in leather and 31 in LC. Probably won't go down much more since I'm armor tert but I'm glad it went down some.

It goes down for certain. When I started in HP I got the can't hide in all this armor message. Somewhere in the 150-200s I started being able to hide in the same set.

You can definitely train down stealth hindrance, to about a third of its original level I believe. (more if you're prime in Armor or Survival)
